I was utterly fucking flabbergasted. In retrospect, it was obvious, but it was such a divergence from my own meta-experiences with RPGs that I never saw it coming even though the clues were staring me right in the face. If anyone else in the group figured it out, they certainly did a good job hiding it.

I've never done it, but the comments in the original AD&D PHB about the DM needing to track time for each adventurer because "not all participants are likely to play at the same actual time" have always made me want to run a campaign for multiple parties in the same setting.

The party was split in multiple ways and constantly members were conspiring against others. Eventually, me and my friends decided we were going to slit 3 of the dominating members throats, and enforce a rule that no members of mentioned religion could join the party. then the campaign crashed and burned like it should have long ago

I think it's not really an island. low tide and high tide allow perfect protection against aggressors while transportation is still possible.

I wouldn't do much "races".

You see, regarding generally western folklore is about sentient men with... some differences, but still recognizably men. Even animal hybrids are mostly humans.

At least in Japan if you exclude the obvious (tengus, kappas) the distance between humans, animals and spirits is tenous. Not ontologically definte, if I may use big words.

And most of all, it's difficult to find separate lineage of them. A bakeneko is an older cat.

So what I WOULD propose are templates. Like, for example, the possessing animals (kitsune, but snakes as well); tsukumogumo; perhaps generic kaiju (as Mizuki defined them); henge as well.

They would have generic abilites the like of which would have most probably something to choose form.

And yes, you should mis-match them and have quite possibly more than one "template".

In between the porn there's actually a really interesting fantasy world being built. Insular and vaguely racist halflings, predominantly merchant elves and humans who seem to be part of the same kingdom, the ever expanding bleeding Red Wood and the goat like nomadic conquerors that live within, its all prime material for a campaign

No. And in fact it almost can't because of a simple, universal truth.

A badly designed game with good people playing it will do much better than a well designed game with shitty people playing it. No amount of game design will stop a That Guy, or a shit GM, (and I mean the sort who is intentionally fucking you over, not just bad at GMing but trying to do a good job), or a motley group that every single person at the table wants a radically different thing out of the game.

The #1 secret to having a good game is to have a good group that enjoys playing together. And you can't design that out of a player/GM guide, or a set of rules mechanics.
