Did you duplicate the unblurred background before? By deleting the shape selection you are creating a "window" to the unblurred background.
Alternatively you could (before blurring) select the shape then go the the background layer and use Layer->New Layer via Cut, that will create a layer with the background for your shape and another layer with the rest of the background, then you just blur the later.

jpeg uses lossy compression (like mp3) while png uses lossless compression (flac/zip).
The compression in jpeg makes it preferable for web on complex images that would be too heavy on a lossless file. The exception is simple images where the zip-like lossless compression of png gives you a better filesize.
You should keep a lossless file for future edits, but upload a jpeg with non excessive compression factor.
