There are some games that don't accept inputs with the analogs sticks on. I know FFVII is one of them.

The Genesis 6-Button controllers have a Mode button for the same reason, some games developed before it was a thing won't accept inputs in the 6-Button mode.

The sticks were a lot closer to the D-Pad on the first version, so if you were using d-pad you wouldn't bump the stick.

Remember that the dual shock only came out in 1997, while the PSX came out in 1994. 3 years.
So, the analog button serves the purpose of compatibility. Because developers from 1994~1997 didn't know of this controller, they had no way to prepare for the analog mode. Most games work fine with the light on (just d-pad movement doesn't work), but some will get completely crazy inputs, or just refuse to register any input. That's why you turn the analog mode off.

When someone asks you why only a few PSX games were made with the analogs in mind, tell them this: game developers didn't want to exclude people who had the normal controller.

The PS1 identifies both the Dualshock and Digital controllers differently (As well as controllers such as the Jogcon, Justifier, etc etc) . It's there as a backwards compatibility mode, in case software had issues with the "Dualshock" mode.

On the PS1 it has little use, but toggling analogue does have some unexpected results in other sitatuions. When plugged into a PC you'll notice that when analogue is on the D-pad becomes four extra buttons that can be bound to anything. When analogue is off the D-pad becomes a digital version of analogue input, it replaces the default input, those four extra buttons are lost. Interestingly the right stick stays enabled even when analogue is off, toggling only affects the left stick.

That also happens in the console itself. It's just that very few games actually used both analogs. See Ape Escape. It uses both analogs and the d-pad.

What other games do is switch the left analog with the d-pad.

Most people know you're referring to the PS1 when you say PSX. Some don't even know about either the SNES CD or the PSX, in fact a friend of mine always referred to it as the PSX until I showed him either of these.

Besides in my opinion PSX sounds neat. Much better than PS1 and if we went too far, we could argue that we should call the older Playstation model "PS" and the PSOne, a PSOne or PS1. Or both as "PS".
