Set up shouldn't be punished, it's the player's job to utilize the opportunity they're given when the opponent sets up. If I predict a switch and get a free swords dance because you didn't stay in to punish me not attacking that turn, I won that trade or scenario. It's a flawed design to punish something that's meant to be inherently rewarding because doing it already opens itself to being punished and it's the player's job to capitalize on the chance. If they don't, then that's specifically why they lose.

They could make it so that it can only use items as if they were berries: I.e. waits until it has the condition before using a burn heal, waits until it is low on HP before using a hyper potion, waits until it's confused before playing the flute, etc.
It could also cause some fun interactions with unusual hold-able items, like trying to catch an enemy pokemon at low health with a held pokeball, using a held poke-toy to force a switch (triggered, probably, by landing a not very effective hit) or using an escape rope to switch itself out (after eating a critical or SE hit, or when it's health gets low.)
Or just chugging that Dire Hit at the start of combat like it was an energy shake.
