The prison setting isn't just set dressing, but is actually because all of them committed crimes. Hoshi's obvious, and maybe Ouma too (if he's imprisoned for a different reason aka being held in a psych ward) but all of them have done something worth imprisonment and are lying about it and/or hiding it (except for Hoshi because his crime was publicized).

However, they all agreed to be a part of this killing game, because the deal was that if they won they would be exempt from their crimes/freed from captivity. The true identity of Dr. Idabashi is none other than Rantarou Amami who got stuck in another timeline and wasn't able to use his talent again. So he basically lived a good 20 or so years of his life trying to build a time machine with Iruma who was able to invent one finally using Rantarou's talent as basis. With that, they programmed AIs into Kiibo and Monokuma. Kiibo was created from the future and was sent into the past along with Monokuma to complete their experiment. Monokuma is meant to help Kiibo grow. The Monokumarz came later from Monokuma himself after meeting Junko who had come from the future thanks to another Rantarou from another timeline.

To add onto this, Amami had to change his name to Idabashi because the country were already made ware of his talent and would either see him as a threat or a weapon to use so he had to change his disguise and name. He met Iruma through circumstances and with her being another SHSL, then they decided to live together and that's how Kiibo and Monokuma came to be. This Amami grew to become vengeful towards the government so he wanted to have Monokuma and Kiibo be used in conjuction for his plot to wreck the government when they were at their highest and that's what the time travel is meant for. Since it's very hard to come about SHSL in this new timeline, he designed a way to have Kiibo learn from SHSL when they were still at their prime and youth. To observe and copy their talents with his advancing AI thanks to future Iruma's talent. But for Kiibo to get such motivation, he'd need an opponent and that's how Monokuma came to be. So after future Iruma finished the time machine, Idabashi/future Amami sent both Kiibo and Monokuma back in time. Memories were jumbled with in the process but Kiibo remembers his father's words but doesn't fully recognize his face yet plus Idabashi could have changed up his appearance in the years from when he was still a teenager.
