They use 3D tools like 3DSMax and Maya to make meshes, which basically means any non-trivial geometry such as a building or donut sign. This is imported into their engine SDK, and combined with either
- generic binary geometry (flat planes), or
- terrain (triangulated ground that can be raised or lowered on a per-point basis)
Each game engine has differences, and most are closed-off from anyone who isn't a developer, but that's the basic idea.

Most engines have terrain generators built in now, even Unity. You just need to import textures and additional meshes,

Immediate terrain your standing on is rendered like any other game object would. Land in the distance is actually scaled down low resolution meshes that are positioned as to make it look like the land is continuous; objects in the distance such as trees, flowers, grass, etc. are really sprites that you can only see from one angle like a PS1 game sprite. That's how Elder Scrolls/Fallout 3 + do it anyway, I imagine it's basically the same with most other games as well.
