The name ARMS is a play off of the character's primary abilities (punching with extended arms), as well as being a short hand name for weapons. To 'take up arms' is a slang for getting ready to fight plus the funny pun of actually using their extendo arms and fists to battle.
The actual physical arms, if actual physical arms or not, is a play on words and not relevant to the title of the game.
On a less autistic note; does anybody else really love how all the characters in arms have unique arm materials that totally fits? Springs, ribbons, chains, bandages, hair? I really like it.

So other characters in the future will probably be based on other long objects. For example
