But surely Steam would do at least SOME sanity checking on directory paths - if this can happen, what's to stop game company X deliberately sabotaging game company Y's games over steams, but just putting some malformed files into another games folder (since that's apparently A-OK)

This happens because the installdir property in steam doesn't have to be unique even though it probably should be when everythings in the sames.
