It doesn't need to make absolute sense, you know, it's a crossover.
A lot of things can be done with the 2 franchises, moreso considering they're both RPGs, I can see a strategy turn based game like FE with demon negotiation and fusion stuff thrown in.
As for the setting, SMT stopped being always in Tokyo with Strange Journey, and while Fire Emblem is based in medieval Europe, it still has fantasy elements like magic, dragons and other creatures, so clashing in with SMT's demons wouldn't seem too weird.
And again, it doesn't need to make complete sense, maybe both FE and SMT characters are transported to some amala labyrinth world thingy, they could make whatever shit up and as long as the game is fun I wouldn't complain.
