I see absolutely nothing wrong with this solution and it is in fact a perfectly fine compromise and is already a standard there is international consensus around.

Intersex people with ambiguous genitalia having the choice to choose "X" instead of M/F is a good example of where this is perfectly reasonable. This also serves, rather than as a slippery slope, a bulwark against people trying to get slugkind as their gender on their passport.
