I have heard it both ways with no real evidence to back up either version of the story. Personally I thought that the Japanese Constitution (post WW2) forbid censorship, but artists have a sort of gentleman's agreement to cover up genitalia with varying periods of "cover everything" vs "cover the tiniest amount you can get away with."

There is a part of the criminal code that handles obscenity, but I think the worst it was ever brought was a fine. No hentai artist I have know has served jail time over 2d genitalia.
