Ancestor worship is tradition in Japan. Almost every family does it and to break that tradition is seen as shameful - hence why almost no Japanese convert to foreign religions like Christianity and Islam. Being able to pay respect to their grandfather, especially if the body was never recovered, would be a great honour for them.

Really this comes down to who you think the flag has more sentimental value to. But personally you made it sound like your grandfather was haunted by his experiences and earning the gratitude of the Japanese soldier's family would probably have made him feel happy. But that's just my assumption of course.

I would advise delivering it via. a ceremony by a Shinto priest if you want to do it in person. The Japanese are really odd when it comes to personal items like this - it's offensive to bend or throw away someone's business card, so something like this would be extremely sensitive.
