The US, USSR and the allies had recently declared that they would not negotiate any truce with Germany and would destroy the government completely and impose their terms on Germany. This was to throw Stalin a bone, because he feared the west would call a ceasefire with Hitler, leaving him all alone to fight and probably lose to the national socialists.

Now, consider the German situation post-WWI. The Versailles treaty was also a peace treaty that was extremely bad for Germany, and was imposed by the Americans, Brits and French. It brought over a decade of misery, humiliation and economic collapse. So it's not hard to understand why the Germans were willing to fight like they did to prevent the 1920s from repeating themselves.

You're forgetting the other side of why the Allies didn't want to negotiate a peace. The Dolchstoßlegende really was a big thing in interwar and WW2 era Germany, and they thought it would help prevent Germany from starting WW3 20-30 years down the line if they were totally and utterly defeated this time around.
