Why was Prussia so powerful that it could defeat both Austria and some other large German states? Was it a total defeat or why did the Austrians give up after Koniggratz?
Would the Austrians have united Germany had they won and how would such a state have looked/worked compared to the Kaiserreich?

The Hapsburgs, ruling a weird diverse empire, explicitly tried to downplay nationalism, thus unifying the German-speaking peoples would have been a bad idea.

Because the Habsburgs already have their hands full with Hungary, North Italy and the Balkans. They couldn't pacify the German peoples without making concessions to sacrifice their other holdings, and especially not with having to negotiate with Prussia.
