Long story short:
Megaman X is set on the future of the Megaman timeline. X is a Reploid (android) made based on a project by Dr Light, Megaman's creator, that was found in the future by another scientist.
Based on this project, X and other Reploids were created, but due to their free will some went rogue and were called Mavericks. More Reploids were created to hunt these Mavericks, composing units of Maverick Hunters, and among them were X and Sigma, but then Sigma got corrupted with a Virus and went bananas with the idea of making a better world for the Reploids by fucking up the humans.
X stopped Sigma only to discover that the virus took such control of Sigma that he became the virus. Then for the next 20 games X beat Sigma time after time again only for him to find a new body and keep coming back until he almost achieved victory, but then shit happened and he didn't.

It's because the 90s Capcom fighting game developers were very much in tune with the whole zeitgeist of the Renaissance Age of Animation. The whole idea of taking advantage of the medium of high quality hand-drawn to do visually interesting things that was prevalent back then. So when they were looking through a dossier of Marvel characters and saw among all the guys in tights this big eyeball tentacle monster who canonically was basically all-powerful, they knew they could do some really cool-looking stuff with him.
