No, I don't think you did understand. The beach episode clearly demonstrates that Azula was psychotic even when things were calm. She puts up the facade of being a master manipulator and sociopath, but she's just a kid playing pretend.

Azula may not have shown it, but she did care for her friends. She was hurt and angry when Mai and Ty Lee betrayed her so she feared everyone else might betray her too. She banishes everyone even though they don't wish her harm, but because she's hurt and wants to punish someone. Her father promoted her to Fire Lord, everything she dreamed of achieving. Yet, Ozai treats her like she treats Zuko and makes her position near irrelevant as he creates a higher one for himself. He leaves her behind in the invasion despite being the other most capable fire nation bender. After training most her life for something so unsatisfying, no wonder she started becoming increasingly stressed. Because of her isolation at the hands of her father, she's reminded of her mother who suffered a similar fate. Her conscience takes the form of her mother and tries to guide her back towards compassion but she rejects it. Azula was losing her grip on reality before her fight with Zuko.

And you're being disingenuous, implying that Azula's mentality was the only reason why Zuko was able to win. Zuko had the training of dragons behind him, he was on top of his game. I don't doubt that he could beat Azula if she wasn't unhinged, but what's more likely is that he sensed an advantage in her mannerisms and became more confident. And you're ignoring that he was wrong, Azula spams lightning enough to overwhelm him when she cracks. Katara was the only reason why Azula lost.

Azula's downfall wasn't a DXM. That's for when a totally new, not-set-up factor comes in to solve the plot. That last point is crucial.

Azula's descent was foreshadowed and consistent, even if rushed and Zuko's arrival contrived. It didn't solve the conflict, it gave Zuko and Katara an opening in which to fight to resolve it.

My favorite part in the Avatar series is probably the epic race between penguins in the early season.
Nothing's come close in terms of world building, action, and romance wrapped up in one of the greatest scenes in animated history.

Its dumb because both sides make genuinely good points of the matter. Aang doesn't want to kill Ozai for the reasons you described but when he consults the previous Avatars they tell him that his self-righteousness is only making him feel better and avoiding his responsibility as Avatar. The energybending was never foreshadowed and literally only used for Ozai. What makes it even more egregious is that Aang is always at the front of raids where presumably hundreds of people die whenever he takes down an airship.

In this series it's conceivable for an earthbender to make a decent home in literal dirt but it's also thematic that Toph who basically never wanted to wash chooses to live there despite having the means to live in a building.
