Made it grayscale.
Added an alpha (transparency) channel.
Had black as the primary tool color.
Told the pencil tool to "color erase".
Did.

If it works in something other than my old hacked GIMP, I don't know.

Oh, right.

It'll obviously work with full-color pictures aswell. Your example was just indexed, with a fixed palette.
