Diane is remembering her life the way she wishes it had gone. In her fantasy, she is the epitome of the hollywood dream, a small town girl able to achieve stardom while remaining entirely free of its more corrupt and debaucherous temptations. Meanwhile, all the people whom she was jealous of in her real life are in her fantasy exposed to be either evil, piteous, or shallow. This scene is encompasses everything Diane longs for. Not just that she would have been a success, but that her enemies would have been judged and exposed for their "attitudes" towards life. Of course, life isn't fair and all this is, is a fantasy. A fantasy she is forced to wake up from eventually. It's not a dream though. Diane is not sleeping, as revealed in their scene where she stumbles upon her own rotting corpse. She is in purgotary and will eventually be sent to hell for her actions here on earth. She realizes this in the theater scene which is why she starts crying. She knows where she is going.
