Hard mode: there's only one small race. Gnomes, Haflings, Dwarves and Kenders are all cultures and ethnicities of the same race that came from an arcipelago of islands full of dwarf animals long ago.
"Haflings" are the traditionalists: they still inhabit the Home Islands and their first colonies. They can compete with half elves and half orcs in sheer numbers, they herd pigmy elephants.
Dwarves colonized the mountains once they saw them for the first time, because they were so alien to their homeland they felt a total fascination for them.
Gnomes adapted and bred for magic and for a bucolic utopian lifestyle in the plains, hills and coasts the haflings first settled out of their islands.
Kenders are gipsy-haflings that go around in caravans.

This is not what extinction means. As long as some of your decendants are living you are not extinct. And if two different morphs of the same species coexist it will always lead to either them re-unifying into one morph, one morph going extinct or them becoming two distinct species over sufficient time. So this is certainly a likely process if there's enough interbreeding between humans and elves and has nothing to with racism.

While it would be impossible for both humans and elves to go extinct if half elves were dominant it would still be possible for one or the other to go extinct. Neanderthals are still considered extinct because their base line still doesn't exist even if humans carry some parts of their DNA. So it depends on which amount of which species is most dominant in the bloodline.

Normal distribution would approach 33/33/33%.
A sexual preference trend wouldn't push any one group below 20% because demand would limit who could attain the ideal partner.
Government forcing all fertile mating to be done interspecies would not be enforceable and so would never attain the proposed figures.
The only way to get a 98/1/1 ratio would be through two diseases that kill off purebreeds of either race, and a disease has no opinions, bigoted or otherwise.

It's a distinct possibility in a setting where elves and humans are enemies, but then, there likely wouldn't be very many half-eleves in such a setting. You'd probably have to introduce a group of them that were produced after an isolated group of humans and elevs were forced to live together, and eventually a society of half-eleves formed

Not really, it just wouldn't be possible.

Unless one race is actively murdering off the other, you're not just going to have races disappear like that. The VAST majority of any two races are going to breed with others of their own race, which means that neither of the two parents races will ever cease to exist without being purged. If one parent race is purged and not the other, any mixed race children will eventually breed enough with the remaining parent race that they will become fully that race.

To make this work you'd need to have a small group of humans and elves cut off from other civilizations and forced to co-exist. It must be small, otherwise the races are going to primarily be breeding within their own race. Second, you'd need time. A lot of time. Like 30 generations or more. Without enough time, you're just going to have a clusterfuck of mixed children with varying degrees of human or elf in them. Third, you'd need the parent races that haven't been isolated to go extinct somehow. By war, or plague, or being individually murdered by the BBEG or whatever.

If you managed to fulfill all of those requirements I guess it COULD be done, it's just absurdly unlikely.
