Not great in 1931, and deteriorating rapidly.
America hadn't approved of Japanese expansionism and industrialization and their interests in the Pacific. Then, as those policies continued, especially with the war in China, and threatening European colonies in the region.
Lots of people expected war. Not as an inevitability, but certainly a possibility. What do you think the Pacific Fleet in Pearl Harbor was there for anyway?

There's also a somewhat recent theory that the attack on the Panay was deliberately carried out by a faction within the IJA intent on sparking war. Not sure how credible it is, but interesting. The rivalries and factions in the Imperial Japanese Military are well known, so also plausible.
