A few things to note

Microsoft just needs to integrate the Xbox Phone with the console experience to include achievement points for your Xbox Live account, party chat capabilities with anyone on XBL, some multiplayer cross platform games

There's still an opportunity to reel in some people for mobile gaymen, because it just hasn't been done properly yet. With a recognizable gaming platform like Xbox to start with and Microsoft's budget, they could easily market it as the next big thing. Sure it won't ever be a dominant phone OS, but you don't even need that. If they could score 10% of the marketplace that'd be huge.

Establishing a niche like that in an already saturated area like gaming is not worth the R&D for the phone/software combined with the cost of all the advertising and deals with publishers etc..

The mobile market in general is even more saturated then that of gaming's, look how long it took Google not to have a phone branded by someone else.
