Is there a downside to making a bathtub or shower area completely out of tile? Pic related, I think it looks nice, but I've never seen it done outside of a few pictures.

If I where to build one myself I would use all the same materials used in pool making. As thats what I'm familiar with and what not. As long as behind the tiles had some waterproof backing material. Then no.

I've never used it, but apparently grout sealant is a thing. I wonder if that would solve some potential problems.

To do it right is expensive.
And it can look dated quickly.
That said it is a fantastic idea if you are doing a high end remodel.
Just make sure you use hardbacker, ditra ,and the right tape and fasteners. Like most jobs the real pain in the ass is the prep work.

don't have fixtures on outside walls and have access panels to fixtures in adjacent rooms. just cover the panels with something like paintings or mirrors.
Another problem is condensation when its cold.
If you live in a colder climate then there is a risk of condensation forming. If this happens under the tiles it can be a problem.
Make sure the air circulation is good in your cavity walls
