Actually, a few heroes and villains have explained why. For the heroes it's because that's their symbol. Superman wouldn't be quite as striking if he wore a t-shirt and jeansthough casual Supes is probably my favourite costume
As for villains, the one's that aren't bugfuck crazy/need their costumes to control their powers, it kind of legitimizes them. Heatwave, a Flash villain, basically summed it up as "if I run around burning houses down, I'm an arsonist. If I do it while wearing a costume, I'm a supervillain".

Kinda, yeah. Another big thing for the heroes, especially the ones like the JSA who started the whole thing, was that they needed to protect their identities but still look like good guys. They would have to dress in such a way that if they stopped a bunch of thugs from mugging a woman, it was clear that they weren't just a one-man mugging operation. Dressing up in colourful outfits shows that they didn't want to hide in the shadows. Of course, you could also just argue that they looked like festive rapists.
Still, floating around in a giant purple cape and smiting shit with green light probably has a better effect than doing the same thing while wearing a balaclava and a trench coat.

To draw attention to themselves. For villains it's because their massive egos demand that they be the center of attention. For the heroes it's to draw attention to themselves, and away from the innocent bystanders they are trying to protect.
