lain is essentially software that interacts with human beings by overriding their memories in such a way that they would perceive her to exist. personally I think lain never existed as a physical being and overwrote the memories of the scientists who "created" in such a way as so that everyone assume she has a physical body.

of coarse there are flaws in this theory: mainly that lain would always need an observer, and there are scenes where it is not clear if she has one.

I honestly forgot the subplot with the knights so I can't help you there.
